I'm thinking of finishing one of my guitars with a pencil drawing. Would it be best to draw the picture on paper first then attach it like the material finish? Or do you draw directly on the guitar?

Can you find a pencil that will show on your paint? If you're doing it on a white or off-white background, I guess it'd work to do it right on the paint, as long as it had enough texture for the pencil to mark it, but not so much that it kept you from drawing the lines you want (pencil jumps, bumps, etc etc)

I haven't tried gluing paper to a body yet, so I don't know if that'd work or not.

A hard semi-gloss white that is fully cured and a soft lead pencil will work fine. I know there was at least one artist that did a few bodys for a custom shop that way, then they cleared over the work with poly I believe to give it a nice glossy shine.

That's almost exactly what I did with this Charvel Model 5a Brian. It works great, I just have to do all the wetsanding now and she'll be done. It's actually white primer!
